How to use limera1n to jailbreak?
Before starting, you need to get a few stuff.
Things you will need
Your iDevice on iOS 4.0, 4.0.1, 4.0.2 or 4.1
USB cable for your device
iTunes version max 10.0.1.22 (It's the last version released by Apple and confirmed not breaking jailbreaks)

Before starting, remove your SIM from iPhone
Let's start step by step
Step 1
Connect your iPhone (or iPod touch. I will mention iPhone only in this article) to PC (or MAC)
Open iTunes and make a backup of iPhone (or sync)
Step 2
Run limera1n
The window look like this

Click make it ra1n button
Now the jailbreak process starts
Step 4
Now your iPhone will enter recovery mode as process starts
Keep an eye on the limera1n window and follow instructions on it
Step 4.1
Hold down Home and Power buttons together.
Step 4.2
Release Power button when promoted
Step 4.3
Release Home button too when it says in DFU mode... wait
Now limera1n starts exploiting
Once the jailbreak is done, your iPhone will display the limera1in logo on the screen and limera1n on your PC will display a message confirming the jailbreak process is done.
Now let me tell you that, when limera1n was performing jailbreak, it also activated (Hactivated) your iPhone. So when jailbreak process will over and you will restart your iPhone (step 5), you will see the lock screen directly instead of the activation (emergency) screen. And you have removed SIM so it will display No SIM message on screen.

After each upgrade or downgrade (restore), your iPhone needs to be verified with Apple and needs to be "Activated" using the official service provider's SIM (like AT&T in USA). If you don't have an official SIM, you can't activate your iPhone and thus, can't use it.
This is when, hactivation comes to your rescue. If you hactivate, it activates your iphone without official SIM and so you can use your iPhone.
GeoHot's limera1n jailbreak does hactivation for you and makes you able to use your iPhone even if you don't have the official SIM. (Please note that if you have official SIM and you want to use it for activation, use of limera1n will hactivate it, even if not needed)

Step 5
Now reboot your iPhone
After rebooting, it should display limera1n app on the screen. It may be blank but it will still work.
Start WiFi if not configured on iPhone
Run limera1n app on your iPhone
Click Cydia under Please select package(s) and click Install
It will now download and install Cydia.
Step 7
Once installing of Cydia is done, your iPhone will display Cydia icon too on screen
Reboot iPhone and now you should see limera1n and Cydia icons properly (not blank)
Step 8
Now you can open limera1n app on iPhone and uninstall it.

Note: Please be aware that unlock for iOS 4.1 is not yet released. You need to wait for iOS 4.1 unlock. if you are on iOS 4.0.1 or 4.0.2, you can unlock it.
Step 9
Open Cydia and search for ultrasn0w

Install it and reboot.
Now you can insert any SIM of your favorite service provider.
Restoring Backup
After jailbreak is done, you can restore to the backup you took with iTunes before you jailbreak. iTunes will prompt to restore from that backup. Click continue if you want to restore the backup.
